Back in the day, early 1980's, for 3 on 3 half court or full 5 on 5 games, this was how we picked teams:
First two players to make a free throw were the respective captains.
The player who made the first free throw had the choice to either pick first, or pick the second and third players. This helped to even out the teams and make a competitive pickup game.

How is it done today?
I've seen it done all sorts of ways:
1. First two who make a free throw are captains and pick.
2. First five who make a free throw are the first team, second five are the second five.
3. First five who get to the court are a team, and then face off against the next five who show up.
4. Pretty random: How about me, him and that guy against you, you, and you?
It will varied depending on the people, the size of the game, and whether people know each other or are strangers.

It varies but typically there are people that know each other so what I've seen is it usually plays a part. If there are 3 guys that came together we will have them pick up 2 more. Makes it quick and simple.
